Collateral valuation asks a narrower question than ordinary business valuation, the question of whether the asset had to support repayment of the loan and, given that, the estimation of its worth. That is different from asking how much the borrower paid for it, what value appears on the balance sheet, or how important the asset is to the business. A machine purchased for $200,000 five years ago may now have a substantially lower market value. A warehouse recorded at an old historical cost may be worth more than its book value. Inventory worth $100,000 at purchase may be worth less after a season changes.
For secured lending, the relevant figure is therefore tied to the asset's present economic value and expected recoverability. This is why asset valuation normally considers several inputs rather than relying on a single accounting number. The purpose is not to predict an exact future sale price but to create a defensible basis for deciding how much debt an asset can reasonably support.
Four Methods Used to Value Collateral
Different assets require different valuation methods. In practice, several methods can be used together, with the final assessment reflecting the asset type, available market data, age, condition, and resale prospects.
Market Comparables — What Similar Assets Are Selling For
The market-comparables method asks what similar assets are actually selling for. For a commercial vehicle, that may mean comparing the same model, age, mileage, and condition. For real estate, it may mean reviewing recent transactions involving similar properties in the same local market.
This method is useful when there is an active secondary market and enough comparable transactions. However, its weakness is that no two assets are perfectly identical. A specialized machine may have only a handful of potential buyers, even if nominally similar equipment has been traded at attractive prices.
Book Value Minus Depreciation — Why It Is Not Enough on Its Own
Book value is an accounting measure that allows the investor to estimate the company's financial state. In case the company records machinery at the original purchase price minus accumulated depreciation. That can provide useful context, but it does not necessarily tell a lender what the machine could be sold for today. Accounting depreciation follows tax and reporting rules. Market value follows buyer demand, whereas it can converge dramatically.
A machine may be heavily depreciated on paper but still have a strong resale market. Another asset may retain a high accounting value while having very little demand outside the borrower's specific production process. Book value is therefore one input, not a sufficient collateral valuation method on its own.
Liquidation Value — What the Asset Would Fetch in a Forced Sale
Liquidation value focuses on the issue of the potential realization of the asset and its value in case of the borrower’s default. A factual figure is usually lower than ordinary market value. A normal seller can wait for the right buyer, negotiate, market the asset, and reject unattractive offers. The debt recovery process operates under different constraints. Creditors may need to sell within a limited period. Storage, transport, legal costs, or deterioration may continue while the asset waits for a buyer.
Independent Appraisal — Who Signs Off on the Number
An independent appraisal provides a formal estimate made by a qualified party rather than by the borrower alone. The appraiser examines the asset, ownership documentation, market comparables, condition, and other relevant factors before establishing a value. Independence matters because the borrower has an obvious incentive to present collateral at the highest defensible number. A third-party assessment reduces that conflict.
Why Liquidation Value Is Almost Always Lower Than Market Value
Market value assumes a reasonably normal sale while liquidation value assumes pressure. The pressure produced by both these prices comes in variety. The first form is the time pressure with the creditor not willing or able to wait a year for an ideal buyer.
The second type of pressure is transaction costs, involving things like legal proceedings, asset recovery, transport, storage, appraisal updates, brokerage, and sale administration, which can all reduce net proceeds. Third, the market itself may have changed between loan origination and enforcement.
A machine valued during strong industry demand may later face fewer buyers. Inventory may become obsolete. Property prices may fall. Finally, the asset may no longer be in the same condition as when it was originally valued. This is why an investor should not read the $140,000 value of the collateral as a guarantee of repayment.
From Appraised Value to LTV: The Formula
The loan-to-value ratio compares the loan principal with the assessed value of the collateral. In order to calculate LTV, the following formula is used:

What Counts as a Good LTV Ratio?
There is no universal “good” LTV for every business loan, as the acceptable level depends on what the asset is and how predictable its resale value is. A standard commercial vehicle with an active secondary market may support a different risk assessment from highly specialized machinery. Inventory with fast turnover and stable demand is different from perishable stock. That is why an LTV business loan should not be assessed from the percentage alone. The investor should ask if the asset was valued under specific terms and whether the asset has more liquidity than another. They also need to account for price fluctuation and the legal ownership of the asset.
What Over-Collateralization Means — and What It Does Not Mean
An overcollateralized loan has collateral appraised at more than the principal amount. If a $100,000 loan is backed by assets valued at $140,000, it is over-collateralized on the appraisal date. That creates a 40% nominal collateral buffer relative to principal. But it does not mean the investor has a guaranteed $40,000 safety margin. The buffer exists only if the asset can actually be realized close to the appraised figure and recovery costs remain limited.
Same Loan, Different Discount: Three LTV Scenarios
Consider one hypothetical loan so that only the liquidation discount changes. The assumptions about the loan are that the loan amount is $100,000 and the independent appraised collateral value is $140,000. The initial LTV is 71.4%.
The starting calculation is $100,000 / $140,000 * 100 = 71.4%.
Scenario A — 0% Liquidation Discount
Supposedly, the asset is sold for the full appraised value.
The sale proceeds cover the $100,000 principal completely and leave a nominal $40,000 buffer before enforcement costs. In this scenario, collateral coverage is more than sufficient.
Scenario B — 30% Liquidation Discount
Now assume the same asset is sold at a 30% discount to appraisal.
The proceeds are already $2,000 below the $100,000 principal, even before legal, logistics, storage, or enforcement costs. The original 71.4% LTV looked comfortably below 100%, yet a 30% forced-sale discount is enough to eliminate the entire valuation buffer.
Scenario C — 50% Liquidation Discount
At a 50% liquidation discount, $140,000 × (1 − 50%) = $70,000. Only 70% of the original principal is recovered before costs.
The shortfall then is $100,000 − $70,000 = $30,000.
The breakeven liquidation discount for principal alone is approximately 28.6%. That is because $140,000 * (1 − 28.6%) = $100,000. Any discount above that level produces less than $100,000 of gross sale proceeds.
Collateral and a low LTV reduce potential loss if a borrower defaults — they do not eliminate it. The appraised value used to calculate LTV is a valuation at a point in time, not a guaranteed sale price. The amount actually recovered depends on the liquidation discount at the time of enforcement, legal and enforcement costs, and how quickly the asset can be sold. Capital remains at risk, including in fully collateralized loans.
